Alone in the Dark: The New Nightmare for the Game Boy Color is an investigative adventure set on Shadow Island, where private investigator Edward Carnby looks into the death of his friend. The primary activities involve navigating the grounds of a mansion, solving puzzles through item collection and use, and exploring environments presented with shifting camera angles.

Combat introduces a distinct, separate mode triggered by enemy encounters, which occur at specific points or randomly in some areas. This mode uses a perspective blending isometric and top-down views, where the player can turn and aim in eight directions to fend off attackers. The gameplay is considered challenging, partly due to consistently limited ammunition, a series hallmark.

While adapting core mechanics from other versions, this portable iteration features notable technical adjustments. One key difference is the removal of the character choice option found in other releases, focusing the experience solely on Carnby's investigation.
